Spotlight on Realtor Commissions

Since I am a real estate agent as well as a lawyer, I am often drawn to the newsworthy industry topics of the day. One of them right now is, why do real estate agents get compensated in the way they do. And is that system fair to all concerned. It is not a question of whether agents earn their keep (most knowledgeable people, including me, think they do) but rather according to recent federal court litigation involving among others the National Association of Realtors, the merits of a system where one party normally pays the commissions and the other normally does not.

The prevailing model for decades, implemented by realtor rules, has been that the seller should be responsible for 100% of the commissions paid, usually 6%. If each side - buyer and seller - have an agent, then each would receive 3%. If only the seller had an agent, that agent would be entitled to the whole 6%. The rationale for the model is complex (more complex than can be treated in this article).

At closing, sellers have "net proceeds" or, to exaggerate a bit, a "windfall," whereas the buyers are pushed for cash and have little left over after down payment demands, loan requirements, and closing costs. By agreeing to pay the buyer's agent's commission, the seller is offering a "built-in" concession that buyers and buyer's agents will find attractive in the marketplace. This would certainly be true if there was an abundance of inventory for sale.

Yet, the prevailing parties in the subject litigation have taken the opposite view; a system that makes sellers the default payors of commissions is unfair and needs to be changed. Courts are working out the rules that presumably will create more balance between what sellers pay and what buyers pay.

Industry players I have spoken with believe that the impact of the new rules may be negligible. If the traditional system continues to make sense for the parties, they will find a way to use it to get the deal done. More negotiation and credits are likely. Still the market conditions will have a big say in whether buyers will contribute more than they have in the past. It is likely that commissions will be reduced.
